This situation has me confused. B1 bunts, drops the bat in fair territory (no interference) the ball hits the bat (still in fair territory) This is still a live ball isn't it?

unless the bat is intentionally thrown at the ball the ball is fair and in play.

Correct, this is a live ball. Rule 1:4:4 EXCEPTION: A discarded bat by the batter or the catcher's mask and helmet are not examples of loose equipment. They are considered part of the playing field.
